My 13' MacBook Pro has 500GB internal hard drive space, and I bought a 1TB external HDD to use as my Time Machine backup. I only read from many articles that the backup should be about 2 to 3 times the size of my hard drive, but I feel like 1TB will never be filled up, and in fact, leave a lot of free space. At this point the Backup Disk is selected and the next Time Machine Backup will start in 120 Seconds (2 Minutes). Excluding items from Time Machine backup plan (Options): Open System Preferences. Open Time Machine. Click on the Options button. An options window opens; Click on the + button to change what is excluded by Time machine. If your backup disk is too small to hold all the files on your startup disk, you can tell Time Machine not to back up some of them. To do this, click on the Options button in the Time Machine.

'It is correct observation that in order to restore the backup the destination disk should have equal or greater capacity compared to the disk whose backup we are going to restore. In other words, the actual space used on disk is immaterial? Only source and destination disk capacity matters.'

That question would be moot, as you said the replacement is 500GBs and the TM backup disk is 500GBs. In any case, it's the size of the data used on the individual TM backup that matters.
